Understanding Debt Service Coverage Ratio (DSCR) in Practical Lending

Vinu:  While appraising term loan proposals, DSCR is one of the first ratios everyone talks about. Why is it so important?

Manu: Because DSCR tells us whether the business generates enough cash to repay both the loan principal and interest. It's one of the most important indicators of repayment capacity.

Vinu: What exactly does DSCR measure?

Manu: It measures the ability of a business to service its debt obligations from its operating cash generation during a particular period.

Vinu: Why don't banks simply look at the net profit?

Manu: Because profits don't always translate into cash. Loan repayments are made from cash flows, not accounting profits.

Vinu: What is the basic formula for DSCR?

Manu: DSCR is calculated by dividing the Cash Available for Debt Service (CADS) by the Total Debt Service (TDS), which includes both principal repayment and interest payable during the year.

Vinu: Can you explain it with an example?

Manu: Certainly. Suppose a business generates Cash Available for Debt Service of ₹24 lakh. During the year, it has to repay principal of ₹15 lakh and interest of ₹5 lakh. Total Debt Service is ₹20 lakh. Therefore, DSCR = ₹24 lakh ÷ ₹20 lakh = 1.20 times.

Vinu: What does a DSCR of 1.20 indicate?

Manu: It means the business generates ₹1.20 for every ₹1 of debt obligation. In other words, there is a 20% cushion over the repayment requirement.

Vinu: Is a higher DSCR always better?

Manu: Generally yes. A higher DSCR provides greater comfort that the borrower can withstand temporary business setbacks while continuing to service debt.

Vinu: What if the DSCR is exactly 1?

Manu: Then the borrower generates just enough cash to meet debt obligations, leaving virtually no margin for unexpected events.

Vinu: And what if the DSCR is below 1?

Manu: That's a warning sign. It means the business is not generating sufficient cash to meet its debt commitments from operations.

Vinu: Do banks look only at one year's DSCR?

Manu: No. They analyze DSCR over multiple years and also examine projected DSCR throughout the loan tenure to assess repayment sustainability.

Vinu: What factors can improve DSCR?

Manu: Higher operating profits, better cash generation, lower borrowing costs, longer repayment periods, and improved operational efficiency.

Vinu: What factors can weaken DSCR?

Manu: Declining sales, shrinking profit margins, rising interest costs, additional borrowings, delayed receivables, or higher operating expenses.

Vinu: Can a business with a strong DSCR still be risky?

Manu: Yes. DSCR is only one part of credit appraisal. Banks also evaluate management quality, banking conduct, industry risk, collateral, and overall financial health.

Vinu: How does DSCR influence loan structuring?

Manu: If projected DSCR is weak, the bank may reduce the loan amount, increase the promoter's contribution, extend the repayment period, or seek stronger cash flow support.

Vinu: Does DSCR apply only to term loans?

Manu: Primarily yes, because term loans involve scheduled repayment of principal and interest. However, lenders also consider overall repayment capacity while assessing other credit facilities.

Vinu: Is projected DSCR more important than historical DSCR?

Manu: Both are important. Historical DSCR shows past repayment ability, while projected DSCR indicates whether future cash flows can support the proposed borrowing.

Vinu: What mistakes do borrowers commonly make while presenting DSCR?

Manu: They prepare overly optimistic projections, underestimate expenses, ignore future repayment obligations, or assume unrealistic sales growth.

Vinu: What is the biggest mistake credit officers make while analyzing DSCR?

Manu: Looking only at the ratio without examining the assumptions behind the cash flow projections. A good DSCR built on unrealistic estimates offers little comfort.

Vinu: If you had to summarize DSCR in one sentence, what would you say?

Manu: DSCR answers the most important lending question—does the business generate enough cash to repay its debt comfortably and consistently?
